Whenever I save a texture for a weapon model with photoshop, convert it from 24 bpp to 8 bpp, and then compile the model with the newly saved texture, the texture always ends up looking like an extremely compressed .JPG file. Why does this happen?

Also, is there a better way to convert my textures so that they lose less quality upon decreasing the color depth from 24 bpp to 8 bpp?
